How do you measure financial market liquidity?
The measures include bid-ask spreads, turnover ratios, and price impact measures. They gauge different aspects of market liquidity, namely tightness (costs), immediacy, depth, breadth, and resiliency.
Market liquidity
For example, you can measure a stock's liquidity by how easy it is to buy and sell the stock at a stable price in its respective market. High-liquid markets allow assets to be sold, traded and bought quickly and without causing a significant drop in price value.
Turnover ratios – share turnover is a means of calculating liquidity in equity markets by dividing the total number of shares traded during a period by the average number of outstanding shares for the same period. In theory, the higher the share turnover, the more liquid the market.
What Is Liquidity? Liquidity refers to the efficiency or ease with which an asset or security can be converted into ready cash without affecting its market price. The most liquid asset of all is cash itself.
The current ratio (also known as working capital ratio) measures the liquidity of a company and is calculated by dividing its current assets by its current liabilities.
Liquidity indicators can be in the form of market depth, which provides an estimate regarding how much of an asset needs to be bought/sold to move the market by a certain percentage.
Common liquidity ratios include the quick ratio, current ratio, and days sales outstanding. Liquidity ratios determine a company's ability to cover short-term obligations and cash flows, while solvency ratios are concerned with a longer-term ability to pay ongoing debts.
Volume is often viewed as an indicator of liquidity, as stocks or markets with the most volume are the most liquid and considered the best for short-term trading; there are many buyers and sellers ready to trade at various prices.
The two measures of liquidity are: Market Liquidity. Accounting Liquidity.
Liquid markets include the money market, the market for Treasuries, and many stocks and bonds. Markets for trading specialized physical goods such as luxury items or houses are not liquid.
What is the difference between financial liquidity and market liquidity?
Liquidity consists of two main pillars: market liquidity and funding liquidity. Market liquidity may be defined as the ability to rapidly execute large transactions at a low cost and with a limited price impact. Funding liquidity indicates the ease of borrowing conditions and capital flows in global financial markets.
Banks have several additional options for generating liquidity, such as selling loans, borrowing from other banks, borrowing from a central bank, such as the US Federal Reserve bank, and raising additional capital.
Liquidity ratio analysis helps in measuring the short-term solvency of a business. This means it helps in measuring a company's ability to meet its short-term obligations. Thus, liquidity suggests how quickly assets of a company get converted into cash.

In short, a “good” liquidity ratio is anything higher than 1. Having said that, a liquidity ratio of 1 is unlikely to prove that your business is worthy of investment. Generally speaking, creditors and investors will look for an accounting liquidity ratio of around 2 or 3.
By showing how a company has managed the inflow and outflow of cash, the statement of cash flows may paint a more complete picture of a company's liquidity (the ability to pay bills and creditors and fund future growth) than the income statement or the balance sheet.
The Current Ratio is one of the most commonly used Liquidity Ratios and measures the company's ability to meet its short-term debt obligations. It is calculated by dividing total current assets by total current liabilities. A higher ratio indicates the company has enough liquid assets to cover its short-term debts.
The three main liquidity ratios are the current, quick, and cash ratios. The current ratio is current assets divided by current liabilities. The quick ratio is current assets minus inventory divided by current liabilities. The cash ratio is cash plus marketable securities divided by current liabilities.

Important to note is that a company is considered financially strong if it achieves a solvency ratio exceeding 20%. So, from our example above, it is clear that if SalesSmarts keeps up with the trend each year, it can repay all its debts within four years (100% / 24.6% = Approximately four years).
How is liquidity used in finance?
Liquidity is a company's ability to convert assets to cash or acquire cash—through a loan or money in the bank—to pay its short-term obligations or liabilities.
Liquidity provides financial flexibility. Having enough cash or easily tradable assets allows individuals and companies to respond quickly to unexpected expenses, emergencies or business opportunities. It allows them to balance their finances without being forced to sell long-term assets on unfavourable terms.
Liquidity risk is the risk of loss resulting from the inability to meet payment obligations in full and on time when they become due. Liquidity risk is inherent to the Bank's business and results from the mismatch in maturities between assets and liabilities.
A key factor for financial market liquidity has been the remarkable structural changes which have been taking place in financial markets. These have included the liberalisation of international capital flows, the securitisation of loans and the development of new financial products (e.g. credit derivatives).
Traditional measures of market liquidity include trade volume (or the number of trades), market turnover, bid-ask spreads and trading velocity. Additionally, liquidity also depends on many macroeconomic and market fundamentals.
