How does the IRS determine if you are a day trader?
You must seek to profit from daily market movements in the prices of securities and not from dividends, interest, or capital appreciation; Your activity must be substantial; and. You must carry on the activity with continuity and regularity.
- Annual Tax Return (Form 1040)

First, pattern day traders must maintain minimum equity of $25,000 in their margin account on any day that the customer day trades. This required minimum equity, which can be a combination of cash and eligible securities, must be in your account prior to engaging in any day-trading activities.
You must trade actively.
For example, a good benchmark is placing at least 720 trades during a tax year. A trade is defined as a buy or a sell. Active day traders can meet this criterion quickly.
FINRA rules define a pattern day trader as any customer who executes four or more “day trades” within five business days, provided that the number of day trades represents more than six percent of the customer's total trades in the margin account for that same five business day period.
Business expense deductions
If you're day trading as a self-employed person, you may qualify. For tax year 2023 (filed in 2024), you can take this type of deduction if your taxable income falls below $182,100 for individuals, or $364,200 for joint returns and certain taxpayers with higher business income.
As a trader (including day traders), you report all of your transactions on Form 8949 Sales and Other Dispositions of Capital Assets.
The first way day traders avoid taxes is by using the mark-to-market method. This method takes advantage of the ability of day traders to offset capital gains with capital losses. How do you not get flagged as a pattern day trader?

Placing fewer than 4 day trades in any rolling 5 trading day period will help avoid a PDT flag.
If you make four or more day trades over the course of any five business days, and those trades account for more than 6% of your account activity over the period, your margin account will be flagged as a pattern day trader account. (Note that you can day trade in a cash account.)
With a $10,000 account, a good day might bring in a five percent gain, which is $500. However, day traders also need to consider fixed costs such as commissions charged by brokers. These commissions can eat into profits, and day traders need to earn enough to overcome these fees [2].

You can day trade without $25k in accounts with brokers that do not enforce the Pattern Day Trader rule, which typically applies to U.S. stock markets. What makes day trading illegal?
