What does liquidity measure finance?
Liquidity refers to how easily or efficiently cash can be obtained to pay bills and other short-term obligations. Assets that can be readily sold, like stocks and bonds, are also considered to be liquid (although cash is, of course, the most liquid asset of all).
The measures include bid-ask spreads, turnover ratios, and price impact measures. They gauge different aspects of market liquidity, namely tightness (costs), immediacy, depth, breadth, and resiliency.

It measures the cost of executing a small trade, with the cost usually calculated as the difference between the bid or offer price and the bid-ask midpoint. The measure can thus be calculated quickly and easily with data widely available in real time.
Liquidity ratio analysis helps in measuring the short-term solvency of a business. This means it helps in measuring a company's ability to meet its short-term obligations. Thus, liquidity suggests how quickly assets of a company get converted into cash.
Liquidity vs Profitability: Meeting Obligations and Generating Returns. While liquidity focuses on a company's ability to meet near-term obligations, profitability examines how efficiently a company generates returns over time.
Liquidity ratio: Meaning
Liquidity ratios measure the liquidity of a company. They provide insight into a company's ability to repay its debts and other liabilities out of its liquid assets. Liquidity includes all assets that can be converted into cash quickly and cheaply.
A company's liquidity indicates its ability to pay debt obligations, or current liabilities, without having to raise external capital or take out loans. High liquidity means that a company can easily meet its short-term debts while low liquidity implies the opposite and that a company could imminently face bankruptcy.
How to Calculate the LCR. The LCR is calculated by dividing a bank's high-quality liquid assets by its total net cash flows, over a 30-day stress period. The high-quality liquid assets include only those with a high potential to be converted easily and quickly into cash.
Two of the most common ways to measure liquidity risk are the quick ratio and the common ratio. The common ratio is a calculation of a corporation's current assets divided by current liabilities.

So, can a company be profitable but not liquid? The answer is yes, a company can generate profits over a specific period, but it may not have enough cash on hand to cover its short-term financial obligations.
The main advantage of strong liquidity is knowing there are enough assets to cover unexpected emergencies, changes in demand and surprise expenses. It can also improve a business's credit score which will give you a greater chance of securing funding should you need it. However, high liquidity has its drawbacks too.
The current ratio is the simplest liquidity ratio to calculate and interpret. Anyone can easily find the current assets and current liabilities line items on a company's balance sheet. Divide current assets by current liabilities, and you will arrive at the current ratio.
Lower returns: Since cash is largely a risk-free asset, investors don't get the “risk premium” that other investments, like mutual funds or GICs, may come with. Inflation risk: While cash has no capital risk, inflation can erode its purchasing power – meaning you wouldn't be able to buy as much with it in the future.
